I can't see how it could be classed as illegal really. I'm pretty sure Aunts/Uncles can marry their Nephews/Nieces, so I'm sure being at the same adult party is fine. To be honest I can see where you're coming from, but if this is something she'd really like to try, I think you should let her. Atleast you'll be around if something goes wrong. If you reject her requests for participation she might go somewhere else and you don't know what could happen.

I really don't think your husband should participate with her, even if they're not blood relatives... It could really open up a can of worms.
